To find the cost of debt, we need to put the following values in the financial calculator:

N = 20*2 = 40;

PV = -881;

PMT = (1.70%/2)*3,319.97 = 28.22;

FV = 3,319.97;

Press CPT, then I/Y, which gives us 5.32

Periodic Rate = 5.32%

Before-tax cost of debt = Periodic Rate * No. of compounding periods in a year

= 5.32% * 2 = 10.64%

After-tax cost of debt = Before-tax cost of debt * (1 - t) = 10.64% * (1 - 0.40) = 6.39%

So, 3rd option is correct.
