Answer 1.a. At Equilibrium, Demand= Supply

12-2P=-6+3P

Equilibrium Price P*=18/5=$3.6

Equilibrium quantity Q*=4.8

b. Price elasticity of demand=(∆Qd/∆P)(P*/Q*)= -2(3.6/4.8)=-1.5

Price elasticity of supply=(∆Qs/∆P)(P*/Q*)= +3(3.6/4.8)=+2.25

Supply is more elastic as the absolute value of elasticity is gteater for supply than demand. 2.25>1.5.

c. Marginal social cost= Marginal private cost+ External cost

New Qs after adding MSC=

Qs*= -6+3(P-0.25)

Neq socially optimal equilibrium: Qs*=Qd

-6+3(P-0.25)=12-2P

Equilibrium Socially optimal Price P*= $3.75

Equilibrium quantity Q*= 4.5
