Question

Guatemala produces either 1000 pounds of coffee or 3000 pounds of sugar in a year. Then for every one pound of coffee produced, give up 3 pound of sugar, hence opportunity cost of producing coffee in terms of sugar is constant & hence PPC is a linear graph .

PPC 3000 2400 1800 1200 600 coffee (in pounds)

Now assume that only one thing has changed. Guatemala switches its production to new insect-resistant coffee plants. How would you show this on the PPC? That is, how is this new PPC different from your original one. (How would this current graph of the current PPC change to a different graph PPC. Please upload a graph.)

Answer #1

When new insect resistant coffee plants will be used, then it will increase the productivity of the coffee and coffee production will increase. Though, it will not change the total output of sugar production. Hence, new PPC will be created that will move outward of the old PPC where sugar output will not change, but coffee output will increase from 1000 to 1200. So, opportunity cost of one unit of coffee will decrease from 3 unit of sugar of older PPC.

PPC 3000 2400 1800 1200 600 coffee ( in pounds)

The world price of sugar is 25 cents per pound, and unlimited quantities of sugar are available at that price—the world supply curve of sugar is perfectly elastic. Assuming linear schedules, economists estimate the price elasticity of domestic supply to be 0.3 and the price elasticity of domestic demand to be 0.15 at the current equilibrium. a.
