3. I have used a diagram to demostrate how taxation might be used to provide a more socially efficient level of output in the presence of a negative externality in production.
Below is the diagram, where Price is plotted on the vertical axis and Quantity is plotted on the horizontal axis. The Demand is the downward sloping curve which is also equal to the Private Marginal Benefit Curve (PMB) = Social Marginal Benefit curve (SMC). The Social Marginal Cost curve (SMC) is greater than the Private Marginal Cost (PMC) Curve because of the presence of negative externality.
The free market equilibrium without government intervention has equilibrium quantity, Q1 and equilibrium price, P1 but we see that Q1 quantity is greater than the socially efficient quantity, Q2. So, here the government intervenes and imposes a tax equal to the social cost incurred and the tax is of the amount P2P0 as shown in the diagram below. This leads to increase in the equilibrium price from P1 to P2 and the equilibrium quantity also decreases from Q1 to Q2.

Using a supply and demand diagram, demonstrate how a negative externality leads to market inefficiency. How might the government help to eliminate this inefficiency?
Using a diagram, explain how an external cost of production (i.e. a negative production externality) can be internalised with a tax.
Using a diagram, explain how an external cost of production (i.e. a negative production externality) can be internalised with a tax.
Explain why, in a market with negative externality, too much output (more than the efficient amount) is produced and sold and positive externality, too little output (less than the efficient amount) is produced and sold. If you use a diagram in your answer, make that diagram large and label all axes, curves, and points.

Question 3 1pts Consider the market for political advertising during an election campaign. The private marginal cost of producing a political advertisement is PMC 200 +2Qwhere Q is the quantity of advertisements, and the private marginal benefit (demand) curve is PMB 1000 3Q. The marginal negative production externality e in the market is e-3Q (note that the externality from producing an additional advertisement increases with the number of advertisements). Which of the following statements is true? The socially efficient level...

Consider a competitive (C) market for ‘hamburger combos’ (hamburger, fries, and a drink) at a fast food restaurant with the following aggregate demand (PD) and aggregate supply (PS) relationships: PD = 30 − 0.5QD PS = 10 + 0.5QS a)Suppose that a negative pollution externality in ‘hamburger combos’ exists result- ing from the health damages of air pollution produced in the production process. Calculate the socially efficient equilibrium price (P ∗ ) and output (Q∗ ) given that the socially...
