If the demand curve falls below the ATC curve but lies above AVC then the firm should operate in the short run but not the long run because if demand curve is lower than ATC then price is lower than ATC .

Profit = (P-ATC)*Q

If P<ATC then firm is incurring a loss hence it will exit in the long run.

Since P>AVC so it will continue to operate in the short run.
