Options question Open ended - Please provide a short answer explanation.

We're calculating the fair price of a European option, using a time step of 1 month and a time step of 1 week.

The payoff of the European option only depends on the price at the maturity time. Should the price of the option depend on the number of time steps used? Why or why not?

Thank you

Answer #1

-> As we know that options gives buyer the right to either buy or sell an Underlying or simply value of Options is derived from an underlying Asset where Asset is subject to Market Volatility.

-> Basically European options are exercised only at the time of Maturity whereas in many other countries they
have an option either to exercise on or before the Maturity Date.

-> Since the current case we are discussing is European, we can only exercise right on maturity date and calculating fair value of option for a time step of one week and one month would definitely differ based on market volatility.
